Hello everyone!

I hope by now you are beginning to see the importance of the Time Value of Money.

We can apply it in so many aspects of life, but the best example of when this can be used

in your life is looking at loans.

Let's look at an example of Time Value of Money and auto loans.

"Jane wants to buy a car that costs $30,500.

Her dad will loan her the money at 5% annual interest as long as she makes monthly payments

over the next 8 years.

How much will Jane's monthly payment be?"

So, call me what you will, but when I solve a problem, I like to skip to the end first.

There is a lot of information here, so often the easiest way to start is by answering the

question "what am I solving for?"

In this problem, we want to know how much Jane's monthly payment will be, so we are

solving for payment.

Now, I think it is important to take a little time to discuss the basics of a loan.

I am sure everyone is familiar with some of the basics of a loan.

You want to buy a car, so you go to the bank and get money today, and agree to repay it

in equal payments with interest.

This is the key to any loan: the end goal is that you do not want to owe anything!

This is simple enough, right?

I can use these simple rules to find three of my keys.

I am receiving money today, so that is my present value.

Note that the present value of me getting a loan will always be positive, as I am getting

money today.

It does not matter if I am using the money to buy something, I am getting money in my

pocket today that I can use to buy stuff.

Throughout the loan I am making payments, this is a little obvious, but this goes in

the payment key.

My payments are negative, because I have to give someone money that I could have used

for something else.

At the end, I will owe nothing.

We are looking at the end of the timeline, so my future value will be 0.

Now that we understand the basics of the loan, let's look at the problem again.

Let's look at just the loan component of the problem.

Jane is getting a loan from her father at 5% annual interest for 8 years with monthly

payments.

Interest is always easy to locate, so I am going to write that down for I/Y, remembering

to label it as annual interest in case I need to change it for compounding later.

I see that my payments are monthly, so I am going to make a note of that.

Now, remember our rule about loans.

She will be making payments, which is money out of her pocket, so payment is negative.

I am going to make a note of that so that I do not forget it later.

Next, I am going to look at my time.

I see that this is an 8 year loan, so I am going to put that in for N.

Make sure to write down that it is 8 years so that we can adjust for compounding.

Remember, the goal of a loan is to owe nothing at the end, so I know if it is a loan I want

future value to be $0.

Now, let's go back to the beginning of the problem.

Jane wants to buy a car for $30,500.

She wants to buy the car today, not in eight years, so I know this must be the present

value.

I also know this because it is the only box not filled in yet.

It is very tempting to think that because she wants to spend the money, this is money

out of her pocket, so it seems like the present value should be negative.

The thing to remember here is that we are finding the monthly loan payment.

The actual loan is indifferent of the purchase of the car.

Today, Jane has no money.

She is getting money from her dad to get $30,500 worth of stuff.

Whether it is cash or a car, it is still money coming into her pocket, so present value is

positive.

If the logic does not make sense, just remember our rules.

Any time you are getting a loan, it is money into your pocket today, therefore the present

value is positive.

I am going to plug in positive $30,500 for my present value.

We are ready to solve the problem, right?

Not quite…

Remember compounding?

I see a serious problem with the way I have this set up, do you?

N and I/Y are both annual, but payment is monthly.

I need to correct this before I solve.

To adjust for compounding, I am going to take my 8 years and multiply by 12 months per year

to get 96 months.

Then, I am going to take my annual interest and divide by 12 months to get my interest

per month.

Note: I am rounding here because this is my worksheet, but I do not want to round this

number to get my final answer.

Now my compounding matches, so I really am ready to solve.

I am going to enter 96 on my calculator and hit N.

Because I do not want to round my interest, I am going to type in 5 divided by 12 and

hit the equals key.

I am going to plug this number in directly for I/Y.

I am going to type 30,500 and hit PV, and I am going to double check that FV is really

0.

Then, I am going to hit compute and then payment.

I get that my payment is a negative $386.13 per month.

It is important to note that because I put N and I/Y in as monthly, my payment will come

out monthly.

I CANNOT enter N and I/Y as annual, get an annual payment and divide by 12 to get a monthly

payment.

This violates time value of money because it ignores compounding.

If you want a monthly payment, you need to enter N and I/Y as monthly.

So, to recap, Jane must repay her dad $386.13 per month for 96 months in order to pay off

the loan.
